Why do vowels contract or form diphthongs?

Because cleanly distinguishable back to back vowel sounds are usually trouble to the tongue, morphological logic be damned.

What options were on the table to help with vowel control?

contraction, syllabification, and apocope

Why do the ε and ο in θεος not contract to ου?

In order to keep the word as a two-syllable noun just as it was before the σ dropped out between the ε and ο.
